Answer

Оборачивающему меню блоку нужно задать границу border: 3px solid #ddd;

А пунктам меню отрицательный margin-top и тоже границу:

li{
  border: 3px solid #0000ff;
  margin-top: -3px;
}

li:hover{
  border: 3px solid #ff0000;
}
